Does that also raise better loot like so many later RPGs do? What exactly are the perks besides "tougher battles"? Or does it do nothing else except make the battles harder and is solely for bragging rights?

I believe it only affects the number of enemies that occur per encounter, nothing else. Also, it only affects encounters with random enemies; encounters with fixed enemies (like the dragon encounters in that one cave) are not affected.

IIRC it increases the random encounter frequency. Or maybe it's a mix of frequency and larger numbers.
i've had tougher enemies pop with higher difficulty except in set encounters ie skeleton closet n middlegate
According to the game creator the difficulty affects the frequency of encounters, the number of monsters contained in an encounter and the strength of an encounter.

I'm not sure if loot is affected but you'll definitely get more XP from harder battles.

i believe loot is based off the mobs you defeated . after all you get better stuff off of cuisinarts than orcs
