So I've been looking around and while I've found that it solves a lot of problems with textures, I can't find anywhere a description of what 'Software Mode' actually is. What does it do? How does it differ from running it normally? What are the advantages and disadvantages?
Sorry if it's already been discussed but the search didn't help me.

Software mode doesn't use hardware acceleration in 3D rendering. Basically, instead of your graphics card doing all the work, your processor does. More info here:

So it will make no change to the graphical quality but only which component of my pc loads up the textures etc.
Generally speaking, software mode is a lower quality, but it really depends on the game. If it is a game that takes advantage of certain hardware-dependent functionality, like vertex/pixel shaders or hardware transform and lighting, then software mode will certainly look a lot worse than hardware mode. A game as old as MDK, all you really lose with software mode is some texture tweaking.
