How do you guys level up your character in IWD II?
In 3rd edition rule set high level character get less to no EXP when killing low level creature.
If we level up our characters when hitting the EXP point immediately, it mean we will get less EXP in the later game because our level is high enough.
In contrast, we can delay the level up to some degree until reaching a "unbeatable" creature, then get a boost level up for 1 or 2 characters and continue (assume it is a 6 member party to keep the average low level).
Currently I'm in chapter 2 late game with a avg level 7 party. If I like I can level up my party to level 10 immediately.
I found it is a bit challenging but not unplayable.
Overall, which level up approach do you prefer?

Are you sure this works? I can't recall for certain, but I believe the game looks at your character's (or party's) currently accumulated XP and determines your effective level from that, not from what level you've actually leveled him up to. In other words, if you're running around with a party of level 7 characters but you have enough XP accumulated to actually be level 10, the game considers your party as a level 10 party, not level 7. So all you're doing by delaying your level-up is making your character/party underpowered and thus making the game harder (which can be a fun way to play anyway). I don't believe it affects how many XP are received.
The XP rewards depend on your average party level so not leveling up although you can is a mild form of cheating to get an easier game on the long run.

The game is balanced quite well for not using this, but especially if you think you don't have the skill to beat it regularly it's ok to use cheese.
I prefer to level squat until I get to the battle squares area but after that, I always level up right away. High level battle squares can be annoying as hell and is one of my least favorite parts of the game along with Dragon's Eye. An extra level or two makes battle squares go much smoother. The late game isn't too tough so I find level squatting as much as you can early game (which some guides recommend) to be quite pointless.

Then again, all my playthroughs were on normal difficulty, looks like I'll need to bump it up to hard for my next playthrough.
