So after much tinkering I managed to get IWD working on my Windows 7. However I am now confronted with an additional problem.

I load up the game and get the usual music and I can go through the character creation screen. However, when I came to choose my companions audios, no sound was to be had. A bit strange I thought, but I rolled with it. However when I get into the game, no spoken dialog can be heard, no combat animations or sound effects are anywhere to be had.

I have tried playing about with the options in the config, but I just can't get anything but the music working. I have also tried messing with the sliders in the in-game options.

Anyone have a problem like this or a fix to it?

I had a similar problem with Baldur's Gate. I fixed that by changing my speaker settings to stereo. Maybe you could give that a try.

Is this also on Win7? If so, did you install the game outside Programs or Programs(x86)? Somewhere like C:\Games instead? As well, did you run the installer as Admin? Set the compatibility to WInXP?
I'm running on Win 7 64 in XP SP3 with no problems at all, as suggested try speaker settings, maybe try new drivers.
