Does anyone have the same problem? When I use the sword spell to free the girl from her shackles, the sword instantly turns into a dagger and I am unable to use it and continue the game.

Don't worry. After you free the woman in the Dragon's Den, your sword automatically turns back into a dagger. The woman will follow you around now, and she also becomes a useable Inventory item.

You should be able to go back to the Map Screen, and from there, head over to the Mill.
