If I'm attacking the houndmaster with an Incarntate (see attached screenshot), nobody attacks the incarnate.
I can even kill him and nobody cares.

This is a known issue with NPCs that automatically start a dialogue with the characters when they approach. In the development version, killing the houndmaster will at least create a crime scene and get a reaction from the other magisters there.
