I'm not sure if this how it is supposed to be or not but when I bump the resolution up to my monitor's native res, the playing screen is so small it's just not pleasant. Is this working as intended?

That is usually just the start screen, once you begin the game it should go full screen.
If you are referring to the small character sizes . . . they will get smaller at higher resolutions .. I play at a maximum of 1280 x 1024 for the best size and comfort. Try some of the lower res till you find one that is comfortable for you.
Edit: Might take a look at this link as well, a post by DeathKnight who is a Larian developer.
Although it is in response to a netbook question I believe you will find it useful in custom resolutions settings on any system.

If its like that in the game you can go to your graphics card control panel and change the scaling options. I have an nvidia card and once I open the control panel the options are under "adjust desktop size and postion". Then out of the options the best to use would be nvidia scaling with fixed aspect ratio so the image doesn't stretch.
If you have an ATI card I would imagine the options would be somewhat similar.

I'm not sure now if it is the screen that is so small or just the fact that the fog of war is just giving the illusion that the screen is smaller. I did change my nvidia control panel settings to what you suggested though Ralackk, i'll see if it helps.

Yeah, the fog of war makes it look tiny til you start playing, one little spot of color in a huge black screen. My biggest gripe with high resolutions is the tiny text size. . . . =)

The visible area should get larger and larger as you play til it fills the screen. In the catacombs it can be annoying but it does keep you from backtracking. Press the A key and see if that doesn't give you a better idea of the screen size.

I actually found a smaller res to be more enjoyable since it made the text and characters more like the original, finally settled on 1280 x 800 and 1280 x 1024 as the best size for me.

Edit: After pressing the A key, click on the map and drag it around to see if you screen is fully utilized.

Thanks alot for your reply. I actually changed it to 1280 x 1024 due to your original post and i as well find that to be a perfect medium.

Forgot to mention, if you hit the ESC key, click Options, click Video and click Performance . . you can turn the Fog of War off. You have to exit the game completely and restart for it to take effect.
It is still in the mini-map but may make it less annoying for you if you prefer not having the fog.
Raise your sight skill among the warrior's bow talents if you'd like to keep the fog but only see it at the edges of screen.

The option in the performance screen you are referring to is not related to the fog of war, but rather to the fog cloud effects encountered in game.

You are correct, sorry for the misdirection. I was trying to determine how Ztunnel affected the game and lost my fog of war in the process. Turning Fog back on brought my fog-of-war back, I should have tested the switch again before posting. Starting fresh, I cannot duplicate the occurrence . . . =) . . . my bad

ii) Performance:

2) Ztunnel: Z-tunneling makes your character visible when it stands behind an obstacle by making the
obstacle semi-transparant.
3) 3D Shadows: this feature makes objects casting their shadows to the right direction, respective to
the player's position.
4) Fog: White fog that appears during the day.
