Does the installer unzip the avatar file or does it need to be done manually? If so, is there a particular directory to unzip it into?

You have to do it manually. And it does not matter where you unzip the directory. The Avatars are not used by the game. They are small portraits that can be uploaded to these or other forums. For instance, I'm using an avatar that came with the game Space Rangers 2.
